Flexible exchange rates change constantly, while fixed exchange rates rarely change. Such rates are called flexible exchange rates. For this reason, exchange rates fluctuate on a moment-by-moment basis. Prices change constantly for the currencies that Americans are most likely to use.

Even the most cursory review of major international economic trends over the past several decades shows there have been revolutionary changes in world financial markets. During the s and s, financial institutions and their regulatory structures in major industrial countries evolved in relative isolation from external developments. During those years, most countries, including the United States, imposed restrictions on international capital movements. Major international institutional agreements after World War II, such as the Bretton Woods agreement and the General Agreement on Tariffs and Trade, liberalized world trade but did little to free the movement of international capital. After the financial disruptions of the s, many had questioned whether free capital flows and liberalized capital markets were even desirable.

Government policies work differently under a system of fixed exchange rates rather than floating rates. Monetary policy can lose its effectiveness whereas fiscal policy can become supereffective. In addition, fixed exchange rates offer another policy option, namely, exchange rate policy.

A fixed exchange rate , sometimes called a pegged exchange rate , is a type of exchange rate regime in which a currency 's value is fixed or pegged by a monetary authority against the value of another currency, a basket of other currencies , or another measure of value, such as gold. There are benefits and risks to using a fixed exchange rate system. A fixed exchange rate is typically used to stabilize the exchange rate of a currency by directly fixing its value in a predetermined ratio to a different, more stable, or more internationally prevalent currency or currencies to which the currency is pegged. In doing so, the exchange rate between the currency and its peg does not change based on market conditions, unlike in a floating flexible exchange regime. This makes trade and investments between the two currency areas easier and more predictable and is especially useful for small economies that borrow primarily in foreign currency and in which external trade forms a large part of their GDP. A fixed exchange rate system can also be used to control the behavior of a currency, such as by limiting rates of inflation. However, in doing so, the pegged currency is then controlled by its reference value.

There is a presumption that fixed and flexible floating or market-determined exchange-rate systems are equivalent if prices are flexible. We show that the presumption does not hold in two matching models of money. In both models, i currencies are the only assets and all trade is spot trade; ii the trades that directly determine welfare occur in pairwise meetings between buyers and sellers; and iii imperfect substitutability including, as a special case, no substitutability among currencies is a consequence of the trading protocol in those meetings. The two models are variants of the Lagos-Wright model and differ regarding the timing of the shock realizations relative to the centralized trade opportunities. One version has a speculative fringe.

This is why the exchange rate markets are so closely watched. But what influences movements in exchange rates? That word gets thrown around a lot in the foreign exchange space, but what does it mean? Exchange rate volatility refers to the tendency for foreign currency to appreciate or depreciate in value and ultimately affects the profitability of a trade or transfer overseas. Now that we understand what volatility is, what common factors influence it?
